The only way the evil spririt that had been trapped inside the Freddy character could come into the "real" world was to have a showdown with Nancy, the person who first defeated him. To enable this showdown Heather had to accept the role of Nancy for one last time (as Wes Craven even states in the movie). After her husbands death......John Saxon shows up outside her house. John is dressed as a sherrif and is playing the Donald Thompson character. He addresses her as Nancy. As soon as she responds, calling him "daddy" (thus accepting the role, just as Wes had mentioned earlier in the film) "Freddy" cuts into the real world.
